Payments, lending and the rails underneath both

Financial technology covers businesses whose economics have almost nothing in common. Some earn a fraction of a percent on transactions they process by the billion. Others take credit risk on loans. The difference matters enormously, because one is a toll business and the other is a bank, and they behave differently in every part of the cycle.

The card networks sit at the top of the payments structure. They do not lend and do not hold deposits: they operate the rails that route a transaction between the shopper's bank and the merchant's, and earn a small fee on volume. That produces exceptional margins and revenue that tracks consumer spending closely.

Merchant acquirers and payment processors connect merchants to those rails, handling authorisation, settlement and increasingly the point of sale software and business tools around it. Competition is on integration and service rather than on the underlying transaction, and pricing pressure is constant.

Digital banks and lending platforms are where the risk lives. They originate loans, whether personal, student, or instalment credit offered at the moment of purchase, and their results depend on credit losses and funding costs. When rates rise their funding becomes more expensive and their borrowers weaker at the same time. Some hold the loans on their own balance sheet; others sell them to investors, which changes the risk profile substantially.

The infrastructure layer supplies the core processing software that banks themselves run on, a slower growing business with very long customer relationships.

Two forces cut across the sector: regulation, which determines what a non bank may do and what it must hold, and interest rates, which help deposit takers and hurt lenders and long duration valuations at the same time.
